If they are sticking out past the roof line you should cut them back. If not I do not understand why they are rotting.
You should caulk those seams. Not a good way to attach siding but probably to late now.

Galv. nails will work, but if you want to spend the money, stainless steel nails are better. You should caulk after installation, borate and then stain.

You can take a heat gun to soften it, then scrape with a putty knife, but it will probably come back the next time the sun hits that wall. Not much you can really do to stop it. The wood was to green when stained the first time.
